Real Option Pricing with Mean-Reverting Investment and Project Value

چکیده
Here, the expected value is taken under an appropriate risk-adjusted measure. Furthermore, VT and IT represent the project’s value and amount to be invested, respectively, at time T . If the project can be started at anytime, then (1.1) is modified to its American counterpart. In this case, the maturity date T is replaced by a stopping time τ (0 ≤ τ ≤ T ) and the investor chooses the stopping time to maximize the option’s value. As such, the problem becomes a free boundary problem in which the optimal strategy is computed simultaneously with the option’s value. Traditionally, the project value is assumed to be a geometric Brownian motion (GBM) and the investment amount is constant or deterministic, as in the pioneering work of Tourinho (1979). Stochastic investment amounts have also been investigated: the case of an investment that is driven by a GBM, in the special situation that the opportunity to invest does not expire in time i.e. a perpetual option, is treated in McDonald and Siegel (1986) See also Berk, Green, and Naik (1999). More recently, Elliott, Miao, and Yu (2007) have investigated the case of regime switching investment costs. It should be also pointed out that similar problems arise in swap options, as in Margrabe (1978), and in uncertain payoffs, as in Fischer (1978). (MAX REFERENCE). However, much of this work—e.g. McDonald and Siegel (1986) and Blenman and Clark (2005)—also assumes that the amount to be invested is also a GBM. A GBM may be a good model for the project value in certain circumstances, since in many cases it represents a net present value. On the other hand, as already noticed in McDonald and Siegel (1986), the investment costs are typically prices of commodities, and thus ∗Department of Statistics, University of Toronto,100 St. George Street, Toronto,Ontario, Canada M5S 3G3. †Departamento de Matemática Aplicada, UFF, R. The Application of Real Options to Capital Budgeting
Real options theory suggests that managerial flexibility embedded within irreversible investments can account for a significant value in project valuation. Although the argument has become the dominant focus of capital investment theory over decades, yet recent survey literature in capital budgeting indicates that corporate practitioners still do not explicitly apply real options in investment ...
متن کاملA General Decision-Tree Approach to Real Option Valuation
The common paradigm for risk-neutral real-option pricing is a special case encompassed within our general model for valuing investment opportunities. Risk-neutral real option prices deviate from the risk-averse real option values that apply in an incomplete market, giving different rankings of investment opportunities and different optimal exercise strategies. Unlike risk-neutral prices, more g...
متن کاملHow real option disinvestment flexibility augments project NPV
In this article we show how a project’s option value increases with incremental levels of investment and dis-investment flexibility. We do this by presenting two NPV and seven option pricing models in a strict sequence of increasing flexibility. We illustrate each with numerical examples and determine the maximum value that a project option could ever support. We show that managerial considerat...
متن کاملNumerical Methods of Option Pricing for Two Specific Models of Electricity Prices
In this work, two models are proposed for electricity prices as energy commodity prices which in addition to mean-reverting properties have jumps and spikes, due to non-storability of electricity. The models are simulated using an Euler scheme, and then the Monte-Carlo method is used to estimate the expectation of the discounted cash-flow under historical probability, which is considered as the...
متن کاملEconomic Appraisal of Investment Projects in Solar Energy under Uncertainty via Fuzzy Real Option Approach (Case Study: a 2-MW Photovoltaic Plant in South of Isfahan, Iran)
Investment in renewable energies especially solar energies is encountered with numerous uncertainties considering the increased dynamism in economic and financial conditions and makes investment in this field irreversible to a large extent, paying attention to modern methods of economic appraisal of such investments is highly important. A framework is provided in the current study in order to e...
